Dinesh Dhamija, 69, claims the party's decision to drop "positive measures" to promote the selection of candidates from black, Asian and minority ethnic (BAME) backgrounds unfairly cost him the top spot on the London region list for the poll on 23 May.
Mr Dhamija is the second-placed candidate on the party's list.
The Lib Dems' selection protocol previously said the ranking of candidates on regional lists would be "adjusted" to make sure at least two of the top six candidates for the London region would be from a BAME background.
However, the party dropped the measures following legal advice parts of the protocol might be unlawful.
Mr Dhamija's barrister, Ian Mayes QC, said the selection measures were intended to make the party "more diverse".
He told the court it was widely expected "only the first-placed [Liberal Democrat] candidate in the list has any realistic chance of being elected".
The party argued the decision to drop its selection protocol was made "to ensure that all Liberal Democrat candidates, both with and without protected characteristics, should be treated lawfully, fairly and consistently".
The party's barrister, Guy Vassall-Adams QC, said the decision "was not taken lightly but reflected the legal advice that had been received".
The party currently has only one MEP, Catherine Bearder.
Mr Vassall-Adams added: "It is a fact that they [BAME candidates] are not represented, but the same is true for people with other protected characteristics - for example, men, disabled people, transgender people and gay people."
Mr Justice Waksman dismissed Mr Dhamija's claim, ruling the selection protocol which would have promoted a BAME candidate to the top of the London list was unlawful.
However, the judge granted Mr Dhamija permission to appeal against his decision because there was "a public interest element in this case" due to the upcoming European elections. The court heard any appeal must be heard tomorrow, before the deadline for submitting final lists of candidates to the Electoral Commission at 16:00.

Police have named a man they want to speak to in connection with the theft of £27,000 worth of jewellery.
Fourteen designer rings were taken from Pressley's in North Street, Chichester, overnight on 7 and 8 January, after a side window was smashed.
Detectives say they would like to speak to Christopher Fahey and have released his picture.
He's 41 and from Dagenham.
Police have offered a £20,000 reward for information to help an investigation into the death of a man whose skeletal remains were discovered in a leafy suburb.
The remains of Junior Nelson, 52, from Kilburn, were discovered in an embankment on Rabournmead Drive in Northolt on 13 March 2016, six months after he had been reported missing.
Police believe Mr Nelson's was killed over a drugs dispute.
A post-mortem examination was inconclusive and officers still do not know how Mr Nelson, who lived in Kilburn, came to be in the area where his remains were found.
Det Insp Jamie Stevenson said: "Our work so far has led us to believe that Junior’s death may have been linked to the supply of drugs.
"One of our lines of enquiry is that he met his death as a result of a violent act and his body was deposited in the area that his attackers may be familiar with."
In a statement Mr Nelson's family said: "Any piece of information, no matter how insignificant it might seem to you, could potentially lead to the police finding those missing puzzle pieces and helping our family, who continue to grieve for him every day.”
